{"id":13179,"date":"2024-08-02T10:44:11","date_gmt":"2024-08-02T14:44:11","guid":{"rendered":"https:\/\/www.rbcwealthmanagement.com\/en-asia\/?p=13179"},"modified":"2024-08-02T10:44:12","modified_gmt":"2024-08-02T14:44:12","slug":"the-fed-waits-but-is-it-too-late","status":"publish","type":"post","link":"https:\/\/www.rbcwealthmanagement.com\/en-asia\/insights\/the-fed-waits-but-is-it-too-late","title":{"rendered":"The Fed waits, but is it too late?"},"content":{"rendered":"\n<p>\n      The Federal Reserve\u2019s July 30\u201331 meeting took place approximately one year\n      since the most recent rate hike of the cycle. Historically, though, it is\n      usually the approximate point at which the Fed has delivered the first\n      rate cut of the next cycle.\n    <\/p>\n    <p>\n      But, as widely expected, policymakers left rates on hold once again as Fed\n      Chair Jerome Powell acknowledged that \u201cThe overall sense of the committee\n      [is] that we\u2019re getting closer to the point at which it will be\n      appropriate to begin to dial back restriction.\u201d To us, and certainly in\n      the eyes of the market, that implies the Fed will all but certainly begin\n      to dial back policy rates at its September 17\u201318 meeting.\n    <\/p>\n    <h2>Is patience really a virtue?<\/h2>\n    <p>\n      We think the Fed should be applauded for its patience and stability in\n      recent months and quarters, standing firm in the face of market\n      expectations which have been both volatile and, at times, quite extreme.\n      But the market reaction in just the 24 hours since the meeting\u2019s\n      conclusion has us wondering whether that virtue is now at risk of becoming\n      a failure.\n    <\/p>\n    <p>\n      Treasury yields had already been in a state of a steady decline since the\n      2024 highs in April, but the drop has gathered steam this week, to say the\n      least. Both the five- and 10-year Treasury yields traded below the four\n      percent level for the first time since the beginning of the year.\n    <\/p>\n    <p>\n      As the first chart shows, the 10-year yield has closely tracked the\n      evolution of Fed rate cut expectations over the past year, and those\n      expectations have swelled to nearly seven rate cuts over the next year.\n      With only eight Fed meetings each calendar year, that is teetering rather\n      close to an implied 25 basis point cut at every meeting, a much faster\n      cadence than the quarterly cut pace policymakers had projected as recently\n      as June.\n    <\/p>\n    <h3>\n      Markets again pricing an aggressive Fed rate cut campaign that could drag\n      Treasury yields even lower\n    <\/h3>\n    <div class=\"row mb-4\">\n      <div class=\"col-lg-10 col-md-8 col-sm-8 col-xs-10 col-xxs-12\">\n        <img decoding=\"async\"\n          src=\"https:\/\/www.rbcwealthmanagement.com\/assets\/wp-content\/uploads\/global\/the-fed-waits-en-chart-1.png\"\n          alt=\"U.S. Treasury yield and interest rate futures\"\n          class=\"img-fluid mb-1-half\"\n          aria-describedby=\"chart1desc\"\n        \/>\n        <p class=\"sr-only\" id=\"chart1desc\">\n          The line chart shows the 10-year U.S. Treasury yield and the implied\n          number of 0.25% rate cuts over next 12 months, based on 1-year\n          interest rate forward contracts, from September 2023 through July\n          2024. At the end of July, the Treasury yield was 5.28% and\n          the market had priced in 6.6 rate cuts.\n        <\/p>\n        <ul class=\"rbc-legend\">\n          <li class=\"rbc-legend-item\">\n            <div class=\"rbc-legend-line c-warm-yellow\"><\/div>\n            10-year U.S. Treasury yield (left)\n          <\/li>\n          <li class=\"rbc-legend-item\">\n            <div class=\"rbc-legend-line c-dark-blue-tint-1\"><\/div>\n            Rate cuts priced over next 12 months (right)\n          <\/li>\n        <\/ul>\n        <p class=\"disclaimer\">\n          Source &#8211; RBC Wealth Management, Bloomberg; implied rate cuts over next\n          12 months based on 1-year interest rate forward contracts\n        <\/p>\n      <\/div>\n    <\/div>\n    <p>\n      As Powell also discussed, when deciding to begin cutting rates the Fed is\n      always attempting to balance the risks of doing so too soon which risks\n      reigniting inflation, and moving too late, which risks a recession and\n      likely a greater degree of rate cuts as a response.\n    <\/p>\n    <p>\n      With the Bank of Canada having already cut rates twice, the European\n      Central Bank once, and the Bank of England joining the rate cut fray just\n      this week, our growing sense is that the Fed may be tempting fate given a\n      favourable run of inflation data amidst a labour market that increasingly\n      appears at risk of deterioration.\n    <\/p>\n    <h2>Data dependence and decaying data<\/h2>\n    <p>\n      To be sure, nothing the Fed did or said this week surprised markets.\n      Teasing a September rate cut did little to move a market that has already\n      been priced for it. Instead, economic data released this week, and ahead\n      of Friday\u2019s key nonfarm payrolls report, has suggested that not only is\n      the labour market cooling \u2013 as the Fed has aimed to achieve \u2013 it may be getting\n      cold. The decline in Treasury yields this week may be more attributable to\n      the data than to the Fed, in our view.\n    <\/p>\n    <p>\n      The Conference Board\u2019s Consumer Confidence Survey showed that just 34\n      percent of those surveyed found jobs to be \u201cplentiful,\u201d while those\n      viewing jobs as \u201chard to get\u201d rose to 16 percent; the lowest and highest,\n      respectively, since the pandemic. While Powell characterized the labour\n      market as still strong and in a nearly ideal state of balance, similar to\n      2019, the second chart shows that the availability of jobs is not only\n      notably lower than in 2019, but dropping at a pace on par with past\n      recessions.\n    <\/p>\n    <h3>Cooling? The 43.4 percent reading is the lowest\n      since the pandemic, and prior to that hadn\u2019t been registered since the\n      2008\u20132009 recession.\n    <\/p>\n    <p>\n      Powell noted that policymakers will continue to assess the \u201ctotality\u201d of\n      the data before making a decision in September. But while there remains a\n      lot of data to be released before then, we can\u2019t ignore the risk that by\n      then it may be too late.\n    <\/p>\n    <h2>Penalty box<\/h2>\n    <p>\n      All told, the market may be giving the Fed a pace-of-play penalty by\n      pushing a rate cut to September, even as Powell acknowledged that there\n      was a \u201creal discussion back and forth of what the case would be for\n      [cutting at] this meeting.\u201d The market is now fully priced for three rate\n      cuts this year with three meetings remaining; however, there remains a\n      non-zero chance that if the Fed does decide to cut in September, it could\n      be with a larger 50 basis point cut, which markets are now assigning a 20\n      percent possibility.\n    <\/p>\n    <p>\n      While the market moves this week and certainly signs from some of the data\n      perhaps paint a somewhat gloomy economic outlook, we can\u2019t ignore\n      geopolitical developments this week out of the Middle East which are also\n      weighing on risk sentiment and driving investors toward the presumed\n      safety of sovereign bonds.\n    <\/p>\n    <p>\n      The U.S. economy and the labour market remain on rather solid footing, but\n      there are risks \u2013 as is almost always the case. Following the Fed taking\n      steps to extend duration in July, we continue to recommend that fixed\n      income investors move to rotate out of cash and short-term securities to\n      lock in current yields in longer-dated maturities. We are somewhat\n      cautious on a 10-year Treasury yield below four percent, but would be\n      buyers at any levels north of that in the coming weeks, and ahead of the\n      Fed soon joining the global central bank easing cycle.\n    <\/p>\n","protected":false},"excerpt":{"rendered":"<p>As expected, the Fed held off on a rate cut this week.
