{"id":26144,"date":"2024-11-15T11:05:11","date_gmt":"2024-11-15T16:05:11","guid":{"rendered":"https:\/\/www.rbcwealthmanagement.com\/en-ca\/?p=26144"},"modified":"2024-11-15T11:05:12","modified_gmt":"2024-11-15T16:05:12","slug":"fed-rate-cuts-for-what","status":"publish","type":"post","link":"https:\/\/www.rbcwealthmanagement.com\/en-ca\/insights\/fed-rate-cuts-for-what","title":{"rendered":"Fed rate cuts for what?"},"content":{"rendered":"\n<p>\n      This isn\u2019t the first time the Federal Reserve has faced a conundrum.\n      Former Fed Chair Alan Greenspan famously used the term in reference to\n      monetary policy at a point in time when the Fed had raised overnight\n      interest rates by 150 basis points (bps) without any material increase in\n      longer-term Treasury yields, such as the benchmark 10-year Treasury note,\n      off which many economic lending rates are priced.\n    <\/p>\n    <p>\n      In theory, the Fed\u2019s adjustments to its overnight lending rate should\n      reverberate through all interest rates. In practice, well, sometimes\n      theory doesn\u2019t hold. That lack of reverberation was just one factor that\n      kept borrowing rates, including mortgage rates, low despite the Fed\u2019s\n      efforts to raise rates. And we know how that ended\u2014with low mortgage rates\n      contributing to a broad housing bubble.\n    <\/p>\n    <p>\n      Now Fed Chair Jerome Powell may be staring down his own conundrum\u2014but in\n      reverse.\n    <\/p>\n    <!-- SECTION -->\n    <h2>The upside of down<\/h2>\n    <p>\n      After an outsized 50 bps rate cut in September, the Fed followed through\n      with a 25 bps reduction last week to bring its policy rate target to a\n      range of 4.50 percent to 4.75 percent. The Federal Reserve has cut its\n          policy rate by 75 basis points over this period, but the longer-term\n          10-year Treasury yield has moved in the opposite direction, climbing\n          by 78 basis points.\n        <\/p>\n        <ul class=\"rbc-legend\">\n            <li class=\"rbc-legend-item\">\n                <div class=\"rbc-legend-line c-warm-yellow\"><\/div>\n                10-year U.S. Treasury yield\n            <\/li>\n            <li class=\"rbc-legend-item\">\n                <div class=\"rbc-legend-line c-dark-blue-tint-1\"><\/div>\n                Federal funds rate\n            <\/li>\n        <\/ul>\n        <p class=\"disclaimer\">Source &#8211; RBC Wealth Management, Bloomberg<\/p>\n      <\/div>\n    <\/div>\n    <p>\n      While much of the rise in yields has been attributed to better economic\n      data after a labour market scare in August, the potential policies of the\n      incoming administration, amplified by the Republican Party officially\n      retaining control of the House this week for a trifecta of control, has\n      been no small factor.\n    <\/p>\n    <p>\n      Naturally, Powell wanted no part in entertaining the implications of\n      potential policy proposals, stating last week, \u201cHere, we don\u2019t know what\n      the timing and substance of any policy changes will be. We therefore don\u2019t\n      know what the effects on the economy would be, specifically, whether and\n      to what extent those policies would matter for the achievement of our goal\n      variables, maximum employment and price stability. We don\u2019t guess, we\n      don\u2019t speculate, and we don\u2019t assume.\u201d\n    <\/p>\n    <p>\n      But markets do all those things. And guess, speculate, and assume they\n      have.\n    <\/p>\n    <p>So, let\u2019s explore what we think markets might be telling us.<\/p>\n    <h2>The good, and the bad, of rising yields<\/h2>\n    <h3>1. Better economic data, fewer rate cuts<\/h3>\n    <p>\n      We maintain that the bulk of the rise in Treasury yields despite Fed rate\n      cuts is due to fundamentals. Various economic surprise indexes have been\n      trending higher for months now and have been closely correlated with\n      Treasury yields. After a surprisingly weak payrolls report for July,\n      markets priced in entirely too many rate cuts from the Fed. The recent\n      rise in Treasury yields is simply a repricing of a\n      better-than-initially-feared economic reality, in our view.\n    <\/p>\n    <p>\n      We can break the 10-year Treasury yield into two simplified components:\n      expectations for the Fed\u2019s policy rate, and for inflation. We note that\n      better economic data has been reflected in fewer Fed rate cuts ahead. Of\n      the roughly 80 bps rise in the 10-year Treasury yield since September, we\n      believe about 50 bps can be explained by fewer rate cuts priced over the\n      next year.\n    <\/p>\n    <h3>2. Inflation expectations<\/h3>\n    <p>\n      The other component embedded in 10-year Treasury yields, inflation,\n      explains the balance. The Treasury Inflation-Protected Securities (TIPS)\n      market tells us the market\u2019s inflation expectations, which have risen by\n      about 30 bps since September. Markets now expect inflation to average 2.35\n      percent over the next decade, compared to a low of 2.05 percent in\n      September.\n    <\/p>\n    <p>\n      While Donald Trump\u2019s return to office may have been a modest surprise to\n      some, we think it was simply the latest outcome in a long list of global\n      referendums on inflation this year that saw multiple incumbent governments\n      around the world dismissed in favour of new ones. Seemingly above and\n      beyond anything else, people simply dislike inflation, and incumbent\n      governments finally paid the price for it this year, in our opinion.\n    <\/p>\n    <p>\n      The irony, of course, may ultimately be that those who voted against\n      inflation may actually face more of it as a result, based on current\n      market expectations.\n    <\/p>\n    <h2>Is \u201cincome\u201d in fixed income here to stay?<\/h2>\n    <p>\n      All of which is to say nothing of even greater deficit risks under\n      proposed policy plans, which would be amplified by greater interest costs\n      on the federal debt if those policy plans mean that interest rates will\n      have to remain higher, and for longer. Both are approaching previous peaks\n          in October 2023 (5.0% Treasury yield, 8.1% mortgage rate) and April\n          2024 (4.7% Treasury yield, 7.6% mortgage rate).\n        <\/p>\n        <ul class=\"rbc-legend\">\n            <li class=\"rbc-legend-item\">\n                <div class=\"rbc-legend-line c-blue-tint-1\"><\/div>\n                30-year average fixed rate mortgage\n            <\/li>\n            <li class=\"rbc-legend-item\">\n                <div class=\"rbc-legend-line c-dark-blue-tint-1\"><\/div>\n                10-year U.S. Treasury yield\n            <\/li>\n        <\/ul>\n        <p class=\"disclaimer\">\n          Source &#8211; RBC Wealth Management, Bloomberg, Bankrate.com (U.S. home\n          mortgage 30-year fixed national average)\n        <\/p>\n      <\/div>\n    <\/div>\n    <p>\n      Perhaps the only good news, in our opinion, is that while it may be\n      getting more expensive to borrow money, that can only mean it\u2019s getting\n      more attractive to lend it. For investors, ourselves included, who worried\n      that Fed rate cuts could end a stretch of historically attractive yields,\n      the fixed income landscape may remain fertile land for some time longer.\n      The sugar rush of pro-growth policies and bigger deficits, at least over\n      the near term, will likely keep interest rates elevated for an extended\n      stretch.\n    <\/p>\n    <p>\n      As for the Fed, we think there\u2019s probably little policymakers can do to\n      stem the rise in yields. Cutting rates further would likely have little\n      impact and might only add to inflationary fears. Should the animal spirits\n      run too free, and the economy too strong, policymakers could pivot back to\n      rate hikes later in 2025. If markets see rate hikes back on the table, we\n      would expect to see yield curves reinvert.\n    <\/p>\n    <p>\n      As always, there is no such thing as a free lunch. While markets remain\n      optimistic about growth and deregulation, fixed income markets are sending\n      warning signs that there is still likely to be a price to pay for it.\n    <\/p>\n","protected":false},"excerpt":{"rendered":"<p>The Fed has cut policy rates by 75 basis points since September only to see longer-term Treasury yields and mortgage rates increase by the same degree.
