{"id":14601,"date":"2024-06-07T10:33:54","date_gmt":"2024-06-07T14:33:54","guid":{"rendered":"https:\/\/www.rbcwealthmanagement.com\/en-eu\/?p=14601"},"modified":"2024-06-07T10:33:55","modified_gmt":"2024-06-07T14:33:55","slug":"boc-fed-divergence-in-it-for-the-long-haul","status":"publish","type":"post","link":"https:\/\/www.rbcwealthmanagement.com\/en-eu\/insights\/boc-fed-divergence-in-it-for-the-long-haul","title":{"rendered":"BoC-Fed divergence: In it for the long haul?"},"content":{"rendered":"\n<p><strong>By Josh Nye<\/strong><\/p>\n\n\n\n<p>\n      The Bank of Canada (BoC) lowered its policy rate by 25 basis points on\n      June 5, joining the Swiss National Bank and Sweden\u2019s Riksbank as the first\n      G10 central banks to cut interest rates this year. The BoC gave limited\n      guidance on future rate cuts, but RBC Capital Markets and Bloomberg\n      consensus expect the overnight rate will be lowered to four percent by\n      year-end from five percent at the start of the year. These same sources\n      expect further rate reductions in 2025.\n    <\/p>\n    <p>\n      That path would see the BoC diverging from its U.S. counterpart, with the\n      timeline for Federal Reserve rate cuts having been pushed back by elevated\n      inflation readings and generally firm economic data. This divergence is\n      justified, in our view, by a softer growth backdrop in Canada and more\n      benign inflation trends. Canada\u2019s economy is clearly feeling the effects\n      of higher rates, while in the U.S., there is ongoing debate over the\n      neutral interest rate and whether monetary policy is sufficiently\n      restrictive.\n    <\/p>\n    <!-- SECTION -->\n    <h2>Divergence is nothing new<\/h2>\n    <p>\n      Policy rates in the two countries have diverged substantially in the past.\n      In the mid-1990s, stubbornly high unemployment and fiscal consolidation in\n      Canada necessitated greater monetary policy support from the BoC. The Fed\n      lowered its policy rate by relatively more following the dot-com bubble\n      when the U.S. experienced a mild recession while Canada avoided a\n      downturn. A less extreme but more sustained divergence occurred following\n      the global financial crisis, which caused a deeper recession in the U.S.\n      that was followed by a period of household deleveraging and fiscal\n      restraint.\n    <\/p>\n    <p>\n      The market seems to imply we are in for another extended period of policy\n      divergence. The spread between 10-year U.S. Treasury (UST) and Government\n      of Canada (GoC) yields is at its widest level in at least several decades.\n      It\u2019s even wider than the 2-year spread, which is influenced more by\n      near-term monetary policy. We attribute this persistence to two key \u201cgaps\u201d\n      between Canada and the U.S.: household debt and productivity.\n    <\/p>\n    <h2>As the U.S. deleveraged, Canada racked up debt<\/h2>\n    <p>\n      Unlike the U.S., Canada didn\u2019t go through a deleveraging cycle post the\n      global financial crisis. Rather, Canadian households continued to\n      accumulate debt, pushing the country\u2019s debt-to-disposable income ratio to\n      a record high and close to the U.S.\u2019s 2008 peak on a comparable basis.\n      Today, the average Canadian household has about 20 percent more debt than\n      its U.S. counterpart, adjusted for income.\n    <\/p>\n    <!-- EX 1 -->\n    <h3>\n      Canadian households are more highly indebted than their U.S. counterparts\n    <\/h3>\n    <h4>Ratio of household debt to disposable income<\/h4>\n    <div class=\"row mb-4\">\n      <div class=\"col-lg-10 col-md-8 col-sm-8 col-xs-10 col-xxs-12\">\n        <img decoding=\"async\"\n        src=\"https:\/\/www.rbcwealthmanagement.com\/en-eu\/wp-content\/uploads\/sites\/9\/2023\/02\/boc-fed-divergence-en-chart-1.png\"\n        alt=\"Ratio of household debt to disposable income\"\n        class=\"img-fluid mb-1-half\"\n        aria-describedby=\"chart1desc\"\n      \/>\n      <p\n        class=\"sr-only\"\n        id=\"chart1desc\"\n      >\n        The line chart shows the ratio of household debt to disposable income for\n        the U.S. and Canada, and Canada&#8217;s ratio adjusted to U.S. definitions. And only half of Canadian mortgage holders have had to\n      refinance at higher rates so far, according to the BoC.\n    <\/p>\n    <p>\n      While Canada\u2019s debt-to-income ratio has flattened out in recent years, we\n      think deleveraging will be a slow process as the economy attempts to \u201cgrow\n      into\u201d high levels of household debt. That suggests Canada\u2019s greater rate\n      sensitivity is likely to persist for the foreseeable future. Just as the\n      Fed kept monetary policy more stimulative for several years amid the\n      deleveraging following the global financial crisis, we believe the BoC\n      might have to keep interest rates lower relative to the Fed for an\n      extended period as Canada deals with its own debt overhang.\n    <\/p>\n    <!-- SECTION -->\n    <h2>Canada\u2019s productivity gap should mean lower rates<\/h2>\n    <p>\n      A widening gap in productivity growth between the two countries also\n      argues for lower rates in Canada. Faster productivity growth in the U.S.\n      is nothing new, but the recent divergence is particularly striking. If labour is less productive, investment demand will\n      be lower and cheaper borrowing costs will be needed to stimulate new\n      capital spending. In fact, Canada\u2019s lagging productivity growth is a\n      symptom of a growing gap in business investment per worker relative to the\n      U.S.\n    <\/p>\n    <p>\n      Those two factors \u2013 higher household debt and slower productivity growth in\n      Canada \u2013 are not the only potential drivers of policy divergence. While\n      Canada has hardly been a model of fiscal restraint in recent years, the\n      U.S. government\u2019s largesse is on another level. Relatively more Treasury\n      issuance to finance swollen deficits, which show no signs of abating,\n      could contribute to higher UST yields relative to GoCs.\n    <\/p>\n    <!-- SECTION -->\n    <h2>Canadian investors should think about diversification<\/h2>\n    <p>\n      If we are in fact entering a period of BoC-Fed policy divergence, what\n      does that mean for investors? While UST-GoC spreads are already relatively\n      wide, RBC Capital Markets expects further widening as the BoC continues to\n      cut rates ahead of the Fed. That should cause some relative outperformance\n      in Canadian fixed income in the near term. But once that plays out,\n      prospects for future returns will likely be weaker in Canada. We expect a\n      similar albeit more muted trend in other geographies where divergence\n      relative to the Fed should be less acute.\n    <\/p>\n    <p>\n      Investors outside of the U.S. who don\u2019t already have some global, and\n      particularly U.S., fixed income exposure in their portfolios should\n      evaluate strategies to diversify away from their home market, in our\n      opinion. That said, even modestly lower bond yields in Canada and other\n      non-U.S. developed markets should remain attractive relative to much of\n      the post-global financial crisis era.\n    <\/p>\n    <p>\n      Policy divergence will also have currency implications. RBC Capital\n      Markets forecasts the Canadian dollar will depreciate by about three cents\n      against the U.S. dollar over the next year amid a growing interest rate\n      gap. The Canadian dollar is already below RBC Capital Markets\u2019 estimate of\n      its fair value, and could stay there for some time if the BoC keeps rates\n      lower than the Fed.\n    <\/p>\n    <p>\n      It\u2019s not unusual to see currencies deviate from fair value for an extended\n      period. Still, to avoid the risk that the Canadian dollar begins\n      appreciating toward fair value, which would weigh on unhedged returns in\n      foreign bonds, we think Canadian investors who don\u2019t have U.S. dollar\n      funds to invest should look at hedged solutions for their U.S. exposure.\n    <\/p>\n","protected":false},"excerpt":{"rendered":"<p>The BoC lowered its policy rate, and we think it will continue to cut rates sooner and faster than the Fed.
