{"id":17120,"date":"2024-03-15T10:34:12","date_gmt":"2024-03-15T14:34:12","guid":{"rendered":"https:\/\/www.rbcwealthmanagement.com\/en-us\/?p=17120"},"modified":"2024-03-15T10:34:13","modified_gmt":"2024-03-15T14:34:13","slug":"the-importance-of-focusing-on-time-horizon","status":"publish","type":"post","link":"https:\/\/www.rbcwealthmanagement.com\/en-us\/insights\/the-importance-of-focusing-on-time-horizon","title":{"rendered":"The importance of focusing on time horizon"},"content":{"rendered":"\n<p><strong>By Atul Bhatia, CFA<\/strong><\/p>\n\n\n\n<p>\n      Most investors, in our experience, have an intuitive understanding of\n      their individual risk tolerance and a robust filter to ignore news stories\n      that are outside their universe. They have little trouble, for example,\n      skipping over discussions regarding the volatility surface of swaptions or\n      the most recent moves in a double-knockout USD\/JPY option combo.\n    <\/p>\n    <p>\n      When it comes to investment time horizon, though, we find the situation\n      reversed, with investors overly focused on issues that we think are\n      irrelevant to their portfolio goals when measured over the appropriate\n      time span. Too few investors, in our view, read the financial press with a\n      focus on how their individual investment time horizon differs from that of\n      active institutional traders and the typical reporter.\n    <\/p>\n    <h2>In it for the long haul<\/h2>\n    <p>\n      Most investors, in our experience, say they have a long-term perspective.\n      That view, we think, makes sense. Individuals tend to save for major life\n      events such as children\u2019s college tuition or retirement that are\n      frequently years in the future. Many even take an intergenerational\n      approach, looking to provide for grandchildren or more distant heirs.\n    <\/p>\n    <p>\n      That mindset is very different from active institutional traders, who we\n      find tend to think in terms of quarterly earnings reports and annual bonus\n      payments. Moreover, most institutional traders cannot really determine\n      their own holding period. They tend to rely significantly on borrowed\n      money\u2014in some cases, positions are funded with as much as 90 percent debt.\n      This forces traders to take a short-term outlook; if they cannot meet the\n      margin call from their lenders, it doesn\u2019t matter if their long-term view\n      was correct\u2014they still end up losing money.\n    <\/p>\n    <p>\n      The financial press, unsurprisingly in our view, tends to reflect the\n      short-term perspective of more active traders. Partly because it makes for\n      better copy\u2014an article headlined \u201cQuarterly portfolio rebalance comes off\n      without a hitch\u201d is not likely to draw a lot of clicks. But it also helps\n      with reporters\u2019 need to explain daily market moves; short-term predictions\n      let reporters and the press get a jump on the news cycle.\n    <\/p>\n    <h2>Ignore the obvious?<\/h2>\n    <p>\n      This difference in time horizon has significant implications for how\n      investors should approach their consumption of financial data.\n    <\/p>\n    <p>\n      Take, for instance, all the discussion about the timing of Fed rate cuts.\n      Rather than getting sucked into a discussion of will they, won\u2019t they, or\n      when they move, we think investors should start by asking if the outcome\n      really matters to them. For many, if not most, individual investors, we\n      think the answer is likely no.\n    <\/p>\n    <p>\n      Let\u2019s start with bond prices. If the Fed delayed rate cuts by a year, the\n      impact on 5-year Treasury rates would be approximately 20 basis points,\n      assuming the central bank then implemented the policy path embedded in\n      interest rate futures pricing from the start of March. That\u2019s less than\n      the yield change from Feb. 7 to Feb. 13 of this year. So, all of the\n      analysis, all of the discussion, and all of the forecasting on the Fed\n      boils down to the equivalent of some random week in February. If we didn\u2019t\n      lose sleep over the latter, why is there such an intense focus on the\n      former?\n    <\/p>\n    <h3>\n      Rate cut timing is barely discernible against longer-term rate shifts\n    <\/h3>\n    <h4>Change in 5-year U.S. Treasury yield<\/h4>\n    <div class=\"row mb-4\">\n      <div class=\"col-lg-10 col-md-8 col-sm-8 col-xs-10 col-xxs-12\">\n        <img decoding=\"async\"\n          src=\"https:\/\/www.rbcwealthmanagement.com\/en-us\/wp-content\/uploads\/sites\/7\/2023\/02\/focus-on-time-horizon-en-chart-1.png\"\n          alt=\"Change in 5-year U.S. Treasury yield\"\n          class=\"img-fluid mb-1-half\"\n          aria-describedby=\"chart1desc\"\n        \/>\n        <p\n          class=\"sr-only\"\n          id=\"chart1desc\"\n        >\n        The chart compares the estimated impact on the 5-year U.S. Treasury yield of a one-year deferral of Federal Reserve interest rate cuts with actual two-year yield changes since March 15, 2021. The magnitude of the estimated impact, at 0.2%, is much smaller than the actual yield changes, which range from roughly -1.5% to 4%. \n      <\/p>\n<ul class=\"rbc-legend\">\n  <li class=\"rbc-legend-item\">\n    <div class=\"rbc-legend-bar c-blue-tint-2\"><\/div>\n    Actual 2-year change\n  <\/li>\n  <li class=\"rbc-legend-item\">\n    <div class=\"rbc-legend-line c-warm-red\"><\/div>\n    Projected impact of 1-year deferral of Fed rate cuts\n  <\/li>\n<\/ul>\n\n        <p class=\"footnote\">\n          Note: Projected impact is based on fed fund futures-implied rates as\n          of 3\/1\/24.\n        <\/p>\n        <p class=\"disclaimer\">Source &#8211; RBC Wealth Management, Bloomberg<\/p>\n      <\/div>\n    <\/div>\n    <p>\n      Equity price moves are also sensitive to interest rates, and Fed policy\n      could have a meaningful impact on where stocks go in the short term. But\n      it\u2019s important to put interest rate policy into context. If rates are\n      staying high, but corporate earnings and economic growth are solid, then\n      we think there is little reason to expect a sustained loss of value to\n      stock prices. In its recent rate hike campaign, the Fed took interest\n      rates up by 5.25 percent, and equity markets are at or near record highs;\n      do we really think a small delay in rate cuts is a meaningful threat over\n      a multiyear time horizon?\n    <\/p>\n    <p>\n      We think it\u2019s very clear why short-term traders care about the timing and\n      number of cuts\u2014they\u2019re playing with borrowed money and need to make sure\n      that margin calls don\u2019t push them into forced sales. But for a cash\n      investor\u2014or one with the moderate leverage typical in individual\n      accounts\u2014the likely impacts of May versus June versus September for the\n      first cut are blips in performance that will likely be long forgotten when\n      retirement rolls around.\n    <\/p>\n    <h2>Best case or worst case?<\/h2>\n    <p>\n      The informational bias toward short-term results can even turn perceived\n      outcomes from negative to positive. Most regular readers of the financial\n      press, for instance, probably worry about a potential market selloff\n      caused by the Fed\u2019s failure to cut when expected. That may be a bad\n      outcome for a hedge fund, but the economics look very different for a\n      retirement saver.\n    <\/p>\n    <p>\n      A selloff means 401k or other routine contributions will buy more assets,\n      so any Fed-induced pullback likely means more money when it matters.\n      Higher interest rates also mean better reinvestment rates on upcoming\n      portfolio cash flows; coupons and dividends will earn more, boosting\n      realized yields. Finally, lower security prices allow investors to\n      optimize their tax profile, swapping losing positions into new securities\n      to delay or even eliminate taxes, subject to IRS restrictions.\n    <\/p>\n    <p>\n      The bottom line is that we believe there\u2019s only one account valuation that\n      really matters\u2014the valuation on the day the investment is liquidated.\n      Intermediate readings are potentially important markers, but focusing on\n      those data points is letting the tail wag the dog.\n    <\/p>\n    <h2>The Fed matters, but so do you<\/h2>\n    <p>\n      This is not to say that monetary policy is irrelevant or that\n      macroeconomic conditions don\u2019t matter. The ideal blend of equities and\n      fixed income will vary with prospects for a recession, and for investors\n      with shorter time horizons\u2014such as those in retirement or with a high\n      emphasis on money market investments\u2014rate cut timing may be important to\n      their portfolios. Individuals may also have significant exposure to\n      interest rate policy through their employment or personal business.\n    <\/p>\n    <p>\n      Our point isn\u2019t that everyone should ignore the Fed. Instead, our view is\n      that the degree and type of attention paid to particular inputs varies\n      with the individual. Just as a moderate risk investor is probably not\n      going to be looking too deeply into exotic option pricing, a long-term\n      investor can likely look past the first rate cut debate.\n    <\/p>\n    <h2>Not dead yet<\/h2>\n    <p>\n      John Maynard Keynes famously observed that \u201cin the long run, we\u2019re all\n      dead,\u201d while Burton Malkiel and other economists have told us that\n      short-term asset price moves are random. Knowing where you sit on the\n      spectrum from quantum uncertainty to the inevitable future is a first step\n      toward knowing what to focus on when thinking about markets.\n    <\/p>\n","protected":false},"excerpt":{"rendered":"<p>Too often, we find investors focusing on what the press puts before them instead of concentrating on issues relevant to their goals.
